 Most retail investors in India invest mostly in domestic equity, hybrid, or debt mutual funds. However, awareness of international investments has been growing in recent years. As per Association of Mutual Funds of India data, the total AUM of Fund-of-Funds Overseas was only Rs 2,734 Crores as of 31st March 2020. In the year ending 31st March 2021, AUM in Fund-of-Funds Overseas jumped to Rs 12,408 Crores, almost a five-fold jump in assets (Source: AMFI, as of 31st March 2021). In this blog post, we will discuss the reason to have international investments in your MF Portfolio.

Advantages of International diversification

1)   It Avoids single country risk: Equity mutual funds diversify their stocks or other risks, but if you invest only in domestic equities, in which you are exposed to country risk. Most investors have the tendency to ignore single country risk because the country is their home country. But professional investors should consider this risk when building their mutual fund portfolio. Country risk can be seen in various forms, e.g. natural calamities or disasters, whether or health-related, or geopolitical crises by the threat of war.



2)   It Avoids currency risk: While currency risk which is exchange rate risk plays an important role in country risk, and deserves special attention. While currency risk may not directly impact you, if your spending is in domestic currency, it will impact investors who may have to spend in foreign currency for children’s overseas education, foreign vacation, etc. Currency risk can also impact indirectly in terms of higher inflation. By international diversification, the investor can also take advantage of foreign exchange risk which we will see later.

3)   It provides stability to your portfolio: There is a low correlation of returns of different markets. Investing in global equities can minimize risk to a great extent and bring stability to your portfolio. 4)   Benefits of currency fluctuations: Diversifying the investments into global equities can not only hedge currency risks, but it can also add foreign exchange gains from Indian Rupee (INR) depreciation against US Dollar (USD) or other foreign currencies. In the last 10 years, the INR depreciated at a compounded annual growth rate (CAGR) of 5.9% versus the USD (source: Investing.com,) INR depreciation, has been the only factor that has contributed a significant portion of returns from international investments.

However, international investments have advantages, the investors must also be aware of certain risk factors to make proper investment decisions.

By Country risk: Just like domestic equities carry country risk, equities of a foreign country also carry country risks applied to that country. Risks in emerging markets are usually higher than in developed countries. Investors must take into consideration the risk factors to build their equity portfolio comprising domestic and international equities according to their risk appetite.



By Currency risk: Currency risk can work both ways. While international investments can give higher returns, if the domestic currency (INR) depreciates against the foreign currency (USD), but we can see the opposite effect if the domestic currency appreciates against the foreign currency. One has to understand these effects of currency risks and then invest according to your investment style and risk appetite.
